2016 Nobel Prize for Economics Goes to: Contract Theory

I live in the Boston area, so when the 2016 Nobel Prize for Economics was awarded to Dr. Bengt Holmstrom, a professor at the Massachusetts Institute of Technology, and Dr. Oliver Hart, a professor at Harvard, it made a considerable splash in the local news. I love economics in action, so I started reading more - but I never expected to find contracts as the center of their work.

Each of the newly selected Nobel laureates has a different area of focus, but both are relevant to procurement and supply chain professionals.

The Contract as Catalyst for Cultural Change in Procurement

Scenario 1: The supplier contacts you in writing to state they have submitted the wrong pricing in the bid…what is your first response?

 - Tough luck you submitted it

 - That’s typical of suppliers, always trying to trick you

  - Expect the price is going to increase

 - Interested to see if they are submitting a lower price

Scenario 2: The supplier approaches you and states they think they have a solution to deliver the contract more efficiently...what is your first feeling?

 - They are looking to upsell

  - I don’t believe them

  - They are trying to make me look bad

  - Want to discuss in a supportive and engaging manner

Scenario 3: The business reduces its requirements 2% in the contract and understandably do not want to pay for what is not required. Do you;

 - Tell the supplier to “suck it up” and not re-negotiate the contract

 - Re-negotiate the contract to ensure they are fairly compensated

 

Unfortunately we all know the responses because it is an attitude that is the default towards suppliers; confrontation & mistrust. For many within procurement it is a justified attitude because in the past any leniency has been abused by suppliers.

Guest Post on the Social Contracting Blog: Contract Management: Yours, Mine, and Ours

In his recent book Global Supply Chain Ecosystems, Mark Millar wrote, "…today's supply chains encompass complex webs of interdependencies, frequently spanning the globe, designed and deployed to optimize critical attributes – such as speed, agility, and resilience – that drive competitive advantage."

His point plays out on a daily basis through the contract management strategies and practices in many organizations. Because our supply chains are no longer linear or consecutive, we may be buying from and selling to the same company at the same time. This puts our organization in the role of being simultaneously both buyer and supplier.

While there is no problem with this, it does raise complexities for the procurement and sales teams if one or the other is unaware of something going on. I can honestly say I have seen this happen firsthand.

Procurement Perspectives Podcast: IACCM's Tim Cummins on Contracts and Collaboration

This week’s guest audio is brand new – it was only posted to YouTube last week. In it, Tim Cummins, CEO of IACCM, addresses the NEC user group at a recent seminar. NEC is a provider of contracts used to bring effective project management and procurement to construction and public works projects.

The topic of Cummins’ presentation was ‘Collaboration: Why it matters, when it matters and what it means’ which is interesting because – as he observed at the beginning of the presentation – most people likely think collaboration happens despite contracts, not because of them.

He sets the stage by talking about how things have changed. We function in a world with more uncertainty, and a greater level of adaptability is required in response. There is more regulation, market volatility, and disruptive technology, and in combination these forces have contributed to the erosion of trust between people, companies, and government agencies.

Blog Pick of the Week: Contracts and Anniversaries

As I look at my weekend ahead, and the one behind, my family has 3 significant wedding anniversaries being celebrated. Brace yourself - 29 years, 50 years and wait for it.... 68 years. Incredible!! Those couples entered into a contract all those years ago and clearly had an evergreen clause to keep renewing year after year. I know it was not without work and making adjustments as needed. Quite similar to what is required with suppliers that you would work with as a procurement professional.

What is difficult is when that was not solidified from the beginning with a contract of some kind to protect both parties and the continuity of the business and the clients. No one likes that type of drama or thrill added to their workday!

Force Majeure, Hardship, Impossibility, Hell or High Water, Act of God or all of the above?

Last week I attended an excellent supply chain risk management webinar sponsored by the Next Level Purchasing Association and featuring a global supply chain manager from a Fortune 500 company. The event followed the story of this particular corporate supply chain through the 2010 tsunami in Japan (you can click here for my notes).

One of the lessons this particular company learned was about finding the right place for addressing the human side of a very complicated business issue. I was impressed with the efforts they had made, particularly for such a large company. A thought started to form in my mind: what contract clauses were put aside in order to have an appropriate response to the devastation while not creating serious business continuity issues?
